The Black-Scholes Option Pricing Model
Fischer Black and Myron Scholes provided in their paper a theoretical valuatioofor the price of options. The setup of the paper rests on various assumptions (short-term interest known and constant, the stock price follows a random walk with a variable rate proportional to the square of the stock price, the stock pays no dividends, null transaction costs for both the stock and the option, etc.). Assuming the above, the authors show it is possible to create a hedged position from a long (buy) position in the stock and a short (sell) position in the option, whose value does not depend on the expected return of the stock.
The formula they derived is the following:

Where wx,t is the value of the option, as a function of time t and stock price x, Nd is the normal cumulative distribution function, c is the strike price of the option (price paid for the asset when the option is exercised), r is the interest rate, t* is the maturity date and t is the current date, v is the expected return of the stock.
The option value as a function of the stock price and time does not depend on the expected return on the stock. However, the return on the option (d1, d2) does depend on the expected return of the stock (v). The authors also show that the option is more volatile than the stock.
